The Capitalization Rate is calculated as Net Operating Income divided by Purchase Price or Asset Value (Cap Rate = NOI ÷ Value). It reflects the property's unleveraged yield—the annual cash-on-cash return an investor would receive if purchasing the commercial property entirely with cash without mortgage financing.

What operating expenses are deducted to arrive at Net Operating Income (NOI)?

NOI is calculated by subtracting operating expenses—property taxes, hazard and liability insurance, repairs and maintenance, property management fees, utilities, and landscaping—from Effective Gross Income. NOI strictly excludes mortgage debt service (principal and interest), capital expenditures (CapEx replacements), depreciation, and investor income taxes.

What Debt Service Coverage Ratio (DSCR) do commercial lenders require?

DSCR measures a property's cash flow cushion against its mortgage obligations (DSCR = NOI ÷ Annual Debt Service). Commercial banks, CMBS conduits, and Fannie Mae/Freddie Mac agency lenders generally mandate a minimum DSCR of 1.20x to 1.25x, meaning NOI must exceed annual debt payments by at least 20% to 25%.

How do market cap rates differ across commercial real estate asset classes?

Cap rates reflect risk and liquidity. Prime Class A Multifamily and logistics Industrial properties typically command lower, compressed cap rates (4.50% to 5.50%) due to tenant stability. Grocery-anchored Retail and Class B assets typically range between 6.00% and 7.25%, while Suburban Office and hospitality assets trade at wider risk premiums (7.50% to 9.50%+).
